I'm setting up a new 55 gallon that I got from my dad's friend and the heater has a switch for the temps on top. Is it supposed to be underwater?ImageUploadedByAquarium Advice1410102126.509573.jpg

Most, but not all, modern heaters are submersible. It would usually say on it. With a used heater it is harder to say without seeing pics of the heater itself.

It is also usually OK for the top to be sticking out like you have it now.
 
I have a heater that looks just the same as yours, and I leave the dial out of the water.
